Does item 1 need to be removed when fitting the 328i radiator for my M50?

The rad fits but would fit better I think without the 'air duct'. It also looks like it would perform better as more of the radiators' surface is exposed.

What do you think?

yes, get rid of it :)

The electric fan won't fit otherwise
