How do you get rid of it, do you cut it out and weld new metal and then respray?

I have got some rust on one of my rear arches

The Only way to mend it is to do what you have said!!!
In this damp/wet climate no matter what you do cataloying and repainting won't work for anymore than 2 months (if your lucky).
I have a friend in California who says you can do this there but it is a tad drier than here.
Cataloy absorbs water and expands.

The only way forward is to fit new ones which don't cost the earth and respray. I spent ages rubbing down and treating my ones on my 1986 325i. Used all the best stuff and gave 5 coats of paint. Lasted 4-5 months and already the rust is back! Not worth the hassle. Save your pennies and get a bodyshop to fit new ones and respray.
